Fund of Funds are the secret sauce for LPs when investing in Emerging Managers.
A couple of factors to consider:
1. Risk mitigation while optimizing for outlier returns
With Venture Capital being significantly shaped by the power law, investors need exposure to outlier companies, who can return (multiples of) the fund. The rate of startups who are shooting past the $1B+ mark is ~2%.
It takes an incredible amount of sourcing, a very unique position to access the founders building these companies, and a perfected craft of picking outlier companies repeatedly to generate top quartile/top decile returns.
The truth is that the probability for a family office or institutional investor to access AND pick these outlier companies is in most cases lower than for a traditional venture fund.
By investing in a curated portfolio of the best funds, LPs not only mitigate the risk that comes with investing directly in startups but also position themselves for top venture returns.
As data from Preqin shows: Venture Capital Fund of Funds can generate up to 3.5x - 5.5x multiples over ~10 years, which is the timeframe fund returns truly are maturing.
2. Strategic Access (co-investments, learnings, relationships)
Many fund of funds offer LPs the opportunity to build strategic relationships with funds in the portfolio, co-investment opportunities with portfolio GPs, industry insights from the best investors, etc.
The best Fund of Funds are a rich well of knowledge to their LPs.
3. Time Efficiency
Less sexy, but key: investing in the best funds is a craft that needs to be mastered. It requires 100% focus and dedication of resources. This can oftentimes be a hurdle for LPs, which is why investing in a FoF can be an excellent way to get the desired exposure, returns, and insights.
4. Emerging Managers
This is where the "Fund of Funds Sauce" gets extra spicy. Considering that Emerging Funds, which typically are in the $5M to sub $100M range, are proving to have a higher probability of outperforming, a Fund of Funds strategy becomes even more powerful.
